It's not a bug, you don't need Lvl Up for Lv7 to get into Lv10, Lv10 can only be special summoned by tributting your Lv7. Read the text carefully.

Definitely not a bug. Armed Dragon Lvl 10 is not in Armed Dragon Lvl 7's level up effect so Level Up doesn't work on it.
